            <description>Using Options for Hedging Purposes There are many uses for options. One application is using options to hedge an entire portfolio or position. Taking a step back, what exactly is an option? An option gives the owner the right, but not the obligation, to purchase a security at a specified price (the strike price) by a specified date (the expiration date). There are two types of options: calls and puts. A call option gives the owner the right to buy 100 shares of a stock at the option's strike price. Call buyers are bullish on the underlying security, as they are essentially betting that it will make a move higher. Conversely, a put option gives the owner the right to sell 100 shares of stock at the option's strike price. Put buyers are bearish on the underlying security, as they are expecting the stock to move lower.&amp;nbsp; Options are either considered in-the-money, at-the-money, or out-of-the money. A put option is considered in-the-money when its strike price is above the stock price. A put option is considered out-of-the money when its strike price is below the stock price. Both calls and puts are considered at-the-money when the strike price is equal to the stock price. One of the more popular uses for options is as a hedge against positions already held in an equity portfolio. If you're concerned that the market may fall over the next several months, but don't want to sell the stocks in your portfolio, you have two choices. First, you can acquire &amp;quot;portfolio insurance&amp;quot; by purchasing index put options. For example, a portfolio heavily exposed to technology stocks can be hedged by purchasing put options on the Nasdaq-100 Index (NDX). In the simplest terms, put options will rise in value when the underlying index falls in price. Therefore, some or all of the losses sustained due to the decline in value of the stocks in your portfolio are offset (or partially offset) by the increase in value of the purchased put option. The second way you can hedge is to purchase puts against an individual stock that you already own. This is called buying a married put. For example, if you don't want to sell a certain stock, but you think it may fall over the next few months, you could purchase a put option on that stock. Should the stock fall, your put option will increase in value and offset (or partially offset) the decrease in value of your stock position. For example, let's take a look at portfolio insurance. Say you think the market is going to go lower over the next three months, but you don't want to sell any of the stocks in your portfolio. In this case you should purchase index put options to hedge losses due to an overall market decline. In this example, you have a portfolio of $100,000 and the S&amp;amp;P 100 Index (OEX) currently stands at 555. You are concerned about the summer months, so you are looking at September put options. Since each OEX option contract represents 100 units, you multiply the index by 100. 555 &amp;times; 100 = $55,500 Your portfolio's value divided by the index value will give you the number of puts needed to hedge. $100,000/$55,500 = 1.80 put option contracts. Since you can't buy a portion of an option, you would probably want to buy two contracts in this case. Currently, one September 555 put is offered at 15.00. For one contract, it will cost $1,500 (1*15*100). If you buy two contracts, it will cost $3,000 (2*15*100). This hedge will give you protection for OEX declines below the 555 strike through September expiration. Let's speculate that the drop over the summer does occur, and the OEX falls 15 percent to 472. The September 555 put is now in-the-money by 83 points (555-472). This means that each option contract is worth $8,300. If you had bought the two option contracts, they would now be worth a total of $16,600. Subtracting the $1,500 cost per option contract, and you will have a profit of $6,800 per option contract, or $13,600 for both option contracts. Turning to the portfolio, the 15 percent decline would take its value down to $85,000. The total loss of $15,000 would be offset by the $13,600 collected from the two put contracts. Here is the math: $16,600 premium from the sale of the two put option contracts - $3,000 cost of two put option contracts = $13,600 to counteract or offset the loss in the portfolio. Your loss of $15,000 has now been reduced to only $1,400 thanks to portfolio insurance. You can enter any scenario you like, and know within seconds exactly how to be properly hedged in a market decline. The other use for hedging is buying a married put. In this case, you own the underlying stock and purchase a put option to hedge the decline in price. For example, let's say you own $10,000 worth of General Electric (GE: sentiment, chart, options) and expect the price to drop over the next two months, but you don't want to sell your stock for tax reasons. In order to hedge yourself from the potential decline, you would look to buy puts. GE is currently trading at $33. Let's say that you are concerned about the next two months, so you are looking at August put options. Since each GE option contract represents 100 units, you multiply the price by 100. 32 &amp;times; 100 = $3,200 Your stock position's value divided by the stock price will give you the number of puts needed to hedge. $10,000/$3,200 = 3.125 put option contracts. You would purchase three option contracts in this case. Currently one August 32.50 put is offered at 1.00. This means that one option contract would cost $100 (1*1*100). If you buy the three option contracts that are needed this will cost you $300 (3*1*100). This hedge will protect you from declines below the 32.50 strike through August. Now let's say GE falls 10 percent to $29.70. The August 32.50 put is now in the money by 2.80 points (32.50-29.70). Each contract is worth $280, or $840 for all three option contracts. Now you must subtract out the $100 cost per option contract. In the end, you made $540 for all three option contracts. Turning to GE, the 10-percent decline would take the value down to $9,000. The total loss of $1,000 would be partially offset by the $540 collected from the three put option contacts. Here is the math: $840 premium from the sale of the three put option contracts - $300 cost of three put option contracts = $540 to offset the loss in the stock. Your loss of $1,000 has now been reduced to only $460 thanks to portfolio insurance. In essence, buying index or equity puts is like buying term insurance. While this is a good way to protect a portfolio or stock, remember that there is a cost to doing so. As such, in instances where there is not a decline, the premium for the &amp;quot;insurance&amp;quot; is lost once the option expires.</description>

EUR/USD If, for example, you think the US stock market will continue to fall and that will hurt the USD, you click on BUY, you are buying Euros expecting them to go up against the USD. If you click on Sell you buy US Dollars expecting them to climb against the Euro. USD/JPY If, for example, you think that the Japanese government is going to weaken the Yen in order to help their export industry, you would click on BUY, expecting the US Dollar to increase in value against the Yen. If you think that Japanese investors are pulling money out of US financial markets and repatriating funds back to Japan you would click on SELL, expecting the Yen to strengthen against the US Dollar as Japanese investors sell their assets and convert their dollars to Yen. GBP/USD If, for example, you think the British Economy will continue to be the leading economy amongst the G7 nations in terms of growth thus buoying the Pound, you would click BUY, expecting the British Pound to strengthen against the US Dollar. If you believe the British are about to commit themselves to adopting the Euro, you would click SELL, expecting the Pound to weaken against the Dollar as the British devalue their currency in anticipation of merging with the Euro. USD/CHF If, for example, you think the Swiss Franc is overvalued and that the US economy will recover quickly, you would click BUY, expecting the US Dollar to strengthen against the Swiss Franc. If you believe that due to instability in the middle east and in US Financial Markets the Dollar will continue to weaken, you would click SELL, expecting the Swiss Franc to strengthen against the Dollar. EUR/CHF If, for example, you think the Swiss government wishes to devalue the currency to help exports in Europe, you would click BUY, expecting the Euro to increase in value against the Swiss Franc. If inflation started taking off in Germany and France, you would click SELL expecting the Swiss Franc to increase in value against a devalued Euro. AUD/USD If, for example, you think that commodity prices are going to rise dramatically thus benefiting the AUD, you would click BUY, expecting the Aussie to strengthen against the US Dollar due to Australia being a leading exporter of many commodities. If you believe that Australia is heading into recession, you would click SELL, expecting the US Dollar to strengthen against the AUD. USD/CAD If, for example, you think that the US economy is going to rebound while the Canadian economy goes into recession, you would click BUY, expecting the US Dollar to strengthen against the Canadian Dollar. If you believe the Canadian Dollar is fundamentally undervalued and will strengthen against the US Dollar, you would click SELL, expecting the CAD to rise against the US Dollar. NZD/USD If, for example, you think the success of Lord of the Rings will cause tourists to flock to New Zealand and pump money into the local economy, you would click BUY, expecting the NZD to strengthen in value against the US Dollar. If you expect the AUD is going to fall, along with commodity prices, you would click SELL expecting the NZD to drop in value against the US Dollar. EUR/GBP If, for example, you believe the British are about to commit themselves to adopting the Euro, you would click BUY, expecting the Pound to weaken against the Euro as the British devalue their currency in anticipation of the merger. If you believe that Great Britain's economy will grow at a faster rate than Europe's, you would click SELL, expecting the British Pound to rise in value against the Euro.             <description>Hedging with currency Trading Hedging is a way of reducing some of the risk involved in holding an open position. There are many different circumstances in which a trader might wish to hedge. When someone mentions hedging, think of risk protection. A hedge is just a way of insuring an investment against risk. Much of the risk in holding any currency position is market risk; i.e. if the market falls sharply, your losses may escalate dramatically. So if you have an open currency position with good prospects but you think the currency pair may reverse against you, you may be well advised to hedge your position. Hedging in currency vs. Equities Hedging in currency is much easier than other equity markets. In stocks, the simplest, but most expensive method is to buy a put option for the stock you own. (It's most expensive because you're buying insurance not only against market risk but against the risk of the specific security as well.) You can buy a put option on the market (like an OEX put) which will cover general market declines. You can also hedge by selling financial futures (e.g. the S&amp;amp;P 500 futures). Selling covered calls on your stocks is another option. However, in this case, you won&amp;rsquo;t be completely covered. You may also hedge in the equity markets by selling short the stock of a competitor to the company whose stock you hold. For example, if you like Microsoft and think they will eat Borland's lunch, buy MSFT and short BORL. No matter which way the market as a whole goes, the offsetting positions hedge away the market risk. You make money as long as you're right about the relative competitive positions of the two companies. Heding in currency is a much simpler task. To demonstrate, let's take a trader who is long the GBP/USD on the first Thursday of the month. Because the trader is experienced, he or she is aware that the Non-Farm payroll is released the first Friday of each month. The trader's position is long term and he or she is worried that the market may move wildly. Because of the nature of currency, there is no long bias to the market, meaning that a trader may open long and short positions just as easily. To hedge the position and eliminate the risk of the economic release, the trader simply needs to open as many short GBP/USD positions as they currently have long. The trader has hedged their position and limited risk immediately.</description>
